Banks paying break fees to win residential mortgage customers over from other banks in 'incredibly aggressive' market
The lolly scramble is on as banks chuck cash around to try and entice borrowers.

The low growth residential mortgage market has created a new phenomenon with banks now prepared to cough up break fees to help win business from customers on fixed-term loans with rival banks.

One mortgage broker with over a decade's experience says such action is currently pretty widespread and isn't something she has seen before. One example she cites saw a bank stump up NZ$7,000 to cover break fees in order to win a NZ$300,000 mortgage off another bank.

Meanwhile, an reader says he has seen deals where Westpac's paying "upwards of NZ$5,000" of break fees, suggesting banks being prepared to pay break fees has changed the market dynamic because customers become fully mobile between banks. "From what I see Westpac and ANZ National are most aggressive in paying break fees to get new clients and ASB least."

Existing customers are also benefiting by threatening to take their business elsewhere. Another reader says: "We bank with BNZ and went to Kiwibank to see what they could do for us. Kiwibank offered to pay our break fees, legal costs and the lower (interest) rates. We then asked what their maximum discount could be and their offer was better than expected. We took that back to BNZ who offered to match Kiwibank. They didn't charge a break fee."

Break fees, or early repayment costs to the banks, come when a fixed rate loan is repaid early. The lender may seek to recover money it's losing out on through the early repayment by charging an early repayment fee.

Generally speaking, a lender will lose money if interest rates at the time of early repayment are lower than the interest rate applicable to the loan. This is because the lender cannot re-lend the repaid funds at the same rate that it could when it first loaned the money.

On top of banks paying up for break fees, they're also being more generous than in the past in terms of contributing towards the likes of customers' legal and valuation fees. has been told of banks contributing up to NZ$4,500 towards the likes of legal fees, valuation fees and insurance for new customers, with the mortgage broker with over 10 years experience describing this as "nuts" because in some cases it allows customers to pocket cash with their costs more than covered. 'Incredibly aggressive, unsustainable market'

Squirrel Mortgages principal John Bolton says banks paying break fees to win customers over from other banks is something that never used to happen. He reckons it's a symptom of a low growth environment and cashed up banks driving an "incredibly aggressive" market, but argues it's not sustainable.

Bolton says from the banks' perspective it's okay when it's not that widespread.

"But when it becomes a core cost to your business, they're just actively destroying the profitability of their portfolio," says Bolton.

"If you look at it in totality, you're in a low interest rate environment, which means generally speaking the margin on your (the bank's) liability product is going to be a lot smaller. To date that has been compensated by bigger margins on their lending books but as those margins get competed down in a no growth environment, where do you go?"

"I think in reality, when markets go from being growth to no growth, you end up with a bit of a blood fight until things settle down. And once people's profitability starts to get hammered, you start to see them being a bit more cautious," Bolton suggests.

Shaun Riley, CEO of Mike Pero Mortgages, says in his experience banks don't usually pay all of the break fee, rather a contribution to "soften the blow" for premium clients who borrow significant sums, usually the beneficiaries.

Cashed up banks

The big four Australian owned banks - ANZ NZ, ASB, BNZ and Westpac NZ - have all delivered record half-year cash earnings in their current financial years. Combined, their half-year earnings came in at NZ$1.705 billion, up NZ$393 million, or almost 30%, from NZ$1.313 billion in the first-halves of their previous financial years. And Kiwibank is heading for record annual profit, with its profit for the first nine months of its current financial year just NZ$2.6 million below the bank's previous record annual profit of NZ$63.6 million in the year to June 30, 2009.

The banks' bottom lines have been bolstered by customers switching to floating, or variable, rate mortgages from fixed-term ones over the past couple of years. Banks do better out of floating mortgages because the margin between the variable rate and short end of the yield curve, such as three month bank bills, is higher than the margin between the swap rate and fixed rate mortgages.

The overall percentage of total mortgages by value on floating interest rates has this year reached its highest point since the Reserve Bank began keeping records on fixed versus floating in June 1998. The latest data shows 63%, or NZ$108.8 billion, of the total NZ$172.6 billion mortgages were floating at the end of April.

Despite the increased number of more profitable floating mortgages on their books, the banks do like a decent chunk of fixed-term mortgages because it gives them more certainty and customers with floating mortgages don't have to pay break fees when they leave, meaning traditionally it has been easier for them to do so.

Weak lending growth, but lots of mortgage approvals as first home buyers tap KiwiSaver

Meanwhile, Reserve Bank sector credit data shows a total of NZ$174.590 billion of housing debt at the end April. That was up just 1.4% year-on-year versus double digit growth between 2003 and 2008. In contrast the Reserve Bank's weekly mortgage approvals data, which includes banks refinancing other banks' customers, shows more than NZ$1 billion worth of approvals in 16 of the last 17 weeks (with Easter week the exception), the type of run not seen since 2007.

The Real Estate Institute of New Zealand (REINZ) yesterday said 7,175 properties were sold nationally in May, up 26.4% from April and up 24.4% from May a year ago. Auckland's median price rose 7.8% in May from a year ago to a record high NZ$500,000, while 2,792 properties were sold in the City of Sails, up 28% from a year ago. The national median house price rose NZ $4,000 to NZ$369,000 in May, just NZ$1,000 below the record high reached in March. 

And the national REINZ Stratified House Price index, which adjusts for some of the variations in the mix that can impact on the median price, is now 0.3% higher than the previous market peak in November 2007.

Riley says a noticeable increase in enquiries from first home buyers was a recent feature of the market, with many helped by money saved through KiwiSaver.

"We're doing a fair number of deals where part of the deposit has come from KiwiSaver," says Riley. "That has helped especially in that first home buyers market. If you've got a couple, both in KiwiSaver, they can get three or four grand each from the first home buyer subsidy, plus they can withdraw their contributions. Often it's 10 to 15 grand towards a deposit of maybe 30 grand. That's helping stimulate the market a little bit."

What do the banks themselves say about paying break fees?

Glenn Patrick, BNZ's chief operating officer of retail banking, says BNZ doesn't pay break fees in order to win over other banks' customers.

"Our total banking offering is compelling and competitive and we’re continuing to attract good levels of new business," Patrick said, highlighting BNZ's TotalMoney mortgage product, which allows borrowers to offset their home loans against savings.

"We’re backing ourselves to provide an overall package of products, services and exemplary customer service that customers will want to take advantage of for the long-term," says Patrick. "There are some costs we’re happy to help with such as a contribution to legal fees and waiving some bank fees. This is considered on a case by case basis and is based on the value of the total relationship we have with the customer." 

Kiwibank spokesman Bruce Thompson says the state owned bank will make a commercial assessment of how much, if anything, it's prepared to contribute to a new customer's costs - including valuations, legal costs and in some cases break fee costs - in order for them to be able to switch to Kiwibank.

"Ultimately it's a commercial decision as to if we contribute X towards this customer coming to Kiwibank is that commercially viable, and will we ultimately benefit from that customer being here?" says Thompson.

ASB's executive general manager for retail and business banking Ian Park says: "Break fees are charged to recover the real costs that may be incurred by the Bank when a customer opts to exit their home loan fixed rate contract early. We assess every customer's home lending application on a case-by-case basis, and we may assist customers with some professional fees or bank fees. ASB does not have a policy of paying break fees."

An ANZ NZ spokesman says: "It has been standard practice for many years to consider assistance to customers who wish to transfer their mortgage to us. The amount involved depends on a range of factors. The number of transfers tends to increase as the number of new mortgages increases."

And a Westpac spokesman says: "We are aware of the type of behaviour you are referring to in the market, but we do not have a policy of paying break fees."

Why should you have to pay so called "break fees" if your fixed rate is lower than the prevailing floating rate?  
For example, you are midway through a 12 month fixed period at 5.25% and sell/refinance - and the floating rate is 5.74.  Surely the bank can relend at a higher rate from your repaid loan?  Therefore they should pay you for the benefit of being able to re-lend agt a higher rate?!

Refusing to negotiate on break fees or offer a decent discounted rate for an exisitng customer....yet one of their telemarketers phoned a friend who banks with another bank tonight and offered to pay their break fees, contribute to legals and offered a rate with a 4 in front of it
As a result they are about to lose $1m of existing business and $500k of pre approved business to a bank that will pay break fees...

yup. i have a 300k mortgage with westpac with four mths to go on a  2 year fix. went in to my branch to see what they could do for me. but as soon as i said i'm considering other banks the bank exec shut things down as i wasn't a loyal customer. i was stunned and tried to start negotiations again but he told me to my face i'd just admitted i'd go elsewhere and they only wanted to deal with those who were loyal.  wow. way to go westpac.

The risk for the bank here is that they break out of the loan for you at no cost to you (but a real cost to them) and you go on floating ,then next week you go off down the road to the compedition with them covering all of your costs (and new bank doesn't even need to cover your break fee!!!) . Your existing bank  have just taken a bath.
At least if you decide to refinance elsewhere and new bank covers your break costs then your existing bank hasn';t taken a hit of waiving your break costs. Yes it loses client and future income  streams (see below)  but hasn't taken a hit on profitability today.
The reason they will cover costs on new business is that they get additonal income (albeit reduced due to upfront costs but these are usually spread over a number of years to calulate profitability).
If property is sold on an average of every 7 years (and any debt repaid against it at that point) think about the net interest margin that loan will earn over lifetime of mortgage;
$300,000 at say 1.5% margin (possibly more if on floating rate)  x 7 years =$31,500.
This $31,500 is not all profit as other costs need to come out of this but represents the income from the loan.
So if a bank has to cover say $5,000 of break costs to get $31,500 of additional income then this might be reason we are seeing this behavoiur (especially as Lending growth is flat and clients are not queuing up outside the Bank to lend money).

appreciate that. thanks for the insight. wouldn't have been fazed had the guy put it to me in financial or corporate guideline terms but to essentially call me disloyal, that's another matter.

Get this tagrossbilly. A competing bank contacted me and offered a .5% discount on my mortgage. + a couple of other sweeteners. Didn't really want to go through all the palava so tried to get my bank to match rate. They didn't so switched. Consequently our business also had $3m on TD with same bank but kept f^%##ing up rollovers. IeI losing days interest at start. And similar at end if maturity date was over a weekend. Got fed up with getting them to correct so moved all funds elsewhere. $7m now. When I went in to close my mortgage account the teller was horrified and said could she get her manager to call me to discuss. Little late guv!

Got an offer on the table of $ 10,000 lump sum and sub 5% rate from another Bank..........

Those who got burned after 2008 breaking from 8 - 9% fixed rates down to floating  -   are probably reluctant to re-fix from floating even if tempting.   5.25 1 year fixed on 300k  compared to floating 5.74 could mean approx $1500 dollar saving over 1 year.   Risk is rates rising while you're locked in for 1 year, then you'll need to refix or float at higher rate - but probably little chance in current environment.

Desperate measures like this indicate internal turmoil as banks watch future revenue falling away. Banks are awash with cash earning diddly squat. Corporates have moved away from banks to other debt securities as they were burnt and are staying away. Those with low debts are staying away and reducing exposurers. Those chasing low interest rates are gearing up because "you can't fail with property" where have we heard this before? The risk profile of bank lending is a worry, and I'm sure this won't be lost on bollard.

hmmm well corporate bonds to mom and pops were popular, I assume the business risk attracted a premium charge at the banks and corporations didnt like it so went for the easy prey.......suspect we will see the finance debacle repeated when those bonds mature........
It would be interesting to be a fly on the wall at some of the banks high level meetings....

I remember doing a detour to Kings Cross with a group of guys as a young fella and being amazed at the deals being offerend to get you into the strip clubs. When travelling as a group Touts would see you and dodge the cars to run across the road to solitic the business. They must have been on commission because they were desperate. Of course they knew that once they had you in the door they would take you to the cleaners with the margins on the drinks.

Maybe soon they will pay you interest to borrow their money. At least, you will probably return it. Since the focus now is the return OF money rather than the return ON money.

Break fees - for all those customers out there that take mortgages but don't really understand enough about the financial industry and all the components that form a ERR, never rely on the National Bank to work in your best interests, my experience is that first and foremost they take care of themselves and don't be fooled that they know what they are talking about as several front line mortgage staff could not even work out ERR manually to advise you of all the components they are added to produce the final break fee.  At the time of taking a fixed rate loan, no -ne in the contract did it state that a customer was orginally offered a particular rate, but we are offering it to you with another further discount, which I must state was then re-loaded into the ERR with no prior communication in the contract, I call this double dipping and misleading customers,. break fees need a full review and more governance over contractual information to customers

Westpac use such a complex formula the staff dont know how to work it out - their model just pops out a figure. Been waiting 2 weeks for a breakdown of the cost to break.......still havent got it.
Westpac also calculate break fee based on wholesal rates not retail, which again means less transparency.

The vampires are starting to turn on each other - perhaps a sign that this party is nearing its sickly end.
